GENERAL AGREEMENT ON RESTRICTED BOP/301 4 March 1991 TARIFFS AND TRADE Committee on Balance-of-Payments Restrictions Limited Distribution Original: English CONSULTATION WITH TURKEY UNDER ARTICLE XVIII:12 (b) Statement by Turkey under Simplified Procedures for Consultations Real Economy (a) General 1. The buoyant stance of Turkish Economy which overwhelmed in the second part of 1989 has prevailed in the first and second quarters of 1990. However, a comparison of the performance of economy by sector with the same period of the previous year reveals a tendency of deceleration from first to third quarter of 1990. 2. In general, according to the preliminary data that have been prepared by SIS, the growth rate of GNP in 1st, 2nd, and 3rd quarters has been 15.6, 14.9 and 9.9 per cent respectively. In terms of sectoral performance, agricultural production gained momentum in the second quarter, but decelerated slightly in the third quarter, whereas on the other hand, there has been a relative slowdown in the pace of growth in the industrial sector. 3. If we assess the first three quarters of growth trends through distinguishing the performances of public and private sectors, an obvious remark should be that there is a steady production growth in the private manufacturing sector. Following an impressive production increase levelling to 17.8 per cent at the first quarter, growth of production declined in the subsequent months, however it was still high in relative terms (9.1 per cent and 9.7 per cent growth in comparison with the same quarters of 1989). 4. According to the estimate of SIS based on the nine month data, the GNP growth rate will be 9.06 per cent in comparison with 1989. (b) Stimulating factors behind buoyant growth performance. 5. The main causes of relative buoyancy in Turkish economy could be stated in the below-mentioned points: (i) 91-0280 A positive contributing factor, though exogenous, is the prevalence of good weather conditions for the agricultural outputs. While the severe drought had led to a drastic decline in the output of crops in 1989, the growth rate of agricultural sector is expected to be as high as 11.1 per cent in 1990. BOP/301 Page 2 This figure represents the highest harvest for the last six years, together with 1988 output. (ii) There is an obvious increase in the industrial activities. The weak performance of industrial production in 1989 that reached to a low 3.1 per cent, is expected to achieve a solid 9.59 per cent increase in 1990. The underlying causes of that boost in the activity could be explained by the following points : The inflation picture has stabilized in the last months of 1989, and has revealed a deceleration tendency in the wake of year 1990. That tendency probably has spurred the supply side decisions and has stimulated the investors to modify their plans for the expansion of' their activities. The shift in the wage and salary policies in the midst of 1989 has been a major factor in the revival of demand. Undoubtedly, the increase in the incomes of wage and salary earners has consisted a much contributing factor to the buoyancy of demand which motivate the supply side to resume the activity and be responsive to increase in demand. The degree of the responsiveness of the supply side has been quite high due to the existence of unused capacity in the previous periods. The revival of demand in the fourth quarter could be matched by the utilization of that existing slack capacity without resorting to long-term investment measures to create new capacity. The major rôle of extensive trade liberalization that has been realized in 1989 should be accentuated in explaining the stimulative factors in the recent growth process. Together with the real appreciation of the Turkish lira vis-a-vis hard currencies, the supply of raw material and investment goods to the economy has become less costly. The investment goods and raw material imports of private sector have increased by 88 per cent in the period of January-October 1990 in comparison with the first ten months of 1989. (c) Recent developments and prospects for 1991. (i) The results for the last quarter of 1990 have not been accounted yet. However, it can be asserted that, despite a slight decline, the overall performance of growth will not deteriorate significantly in the last three months of 1990. One factor for a probable lower rate of growth rate in the 4th quarter could be the high degree of growth in the same quarter of 1989. In conclusion, the SIS estimate of GNP growth rate for overall year as 9.1 per cent seems achievable. (ii) GNP is targeted to grow by 5.9 per cent in real terms in 1991 macroeconomic program. Agriculture, industry and services BOP/301 Page 3 sectors are planned to grow by 3.5, 5.9 and 5.3 per cent in real terms, respectively. The possible effects of the Gulf Crisis are taken into consideration in setting targets for 1991. The growth of industrial activity is expected to decelerate from 7.9 per cent in 1990 to 5.9 per cent in 1991. Similarly, the targets reflect the assumption of returning to a normal level of agricultural production in 1991. 6. The exogenous elements such as the expected stagnation in the world economy, and contraction in the world trade, combined with the effects of the Gulf War, (which may appear in a wide range of spectrum, from the higher prices of oil to the lesser inflow of foreign capital) will have inevitable effects on the real economy as well as the balance of payments. Price Movements 7. While the rate of inflation has been characterized by a rising tendency in 1988, and has been stabilized in 1989, a downward tendency has dominated the inflationary trends during the course of 1990. The most important factor behind the deceleration of inflation is the revival of economic growth. The interrelated elements with the growth process obviously have played a prominent rôle in curbing the inflation. Those were the increase of agricultural production after the 1989 drought, increase in imports and downward revised inflationary expectations. Obviously, the significance of the reversal of the inflationary expectations should be underlined. The achievements in the sphere of inflation in 1990 were instrumental in convincing public to the determination and the ability of the Government to implement anti-inflationary policies effectively and thereby in reversing the inflationary expectations. 8. However, after the eruption of the Gulf Crisis, downward trend of the monthly changes' in CPI and WPI reversed. The monthly changes in CPI, which had been 6.8, 3.1, 1.4 and -0.9 per cent though April-July 1990 period, respectively, climbed to 2.5, 8.7, 6.8 and 5 per cent between August and November 1990. Less striking but a similar development was observed in WPI, too. Obviously, these negative developments in the last months of 1990 led to a slowdown in the deceleration of inflation observed throughout the year. By the end of the year, the annual records of CPI showed a rate of increase of 60.3 per cent, while WPI has increased by 53.1 per cent in terms of 12 month average rates. Balance of Payments 9. Within the basis of preliminary figures regarding the Balance of Payments with respect to January-November 1990 period, the current account has given a deficit of US$2.3 billion. The overall figure for the current account deficit could be realized around US$2.5 billion for 1990. 10. The main source of that deficit in 1990 is undoubtedly the rise of imports during the course of the year, which is largely explicable by the response of the economic agents to the relaxation of the import régime in 1989. The recent liberalization of the regime, which constitutes a significant step of Turkey within long term structural adjustment strategies, has also helped in designing the policies for 1990: BOP/301 Page 4 (i) The supply of cheaper Inputs to industrial sector has reduced the production costs and has contributed to the use of slack capacity in the sector. (ii) While the cost-reducing modification in the import régime has increased the production performance, the increase in the prices of goods has showed a clear tendency to decelerate. This factor has also been backed by the ample supply of goods to the consumer markets via the relative increase in the importation of consumption goods thus, have an excess demand absorbing effect. 11. Therefore, a sizeable increase in the import has to be explained with the consistent strategies of the Government who has aimed to utilize the liberalization policies to reinforce the growth and anti-inflationary strategies. Combined with the effects of real appreciation of TL, that strategy proved successful when its contribution to relatively high growth rates and the tendency of prices to decelerate during the course of 1990 are concerned. 12. On the other hand, the exports, despite being affected adversely from the real appreciation of the Turkish currency and elimination of the major subsidies, have achieved a 10 per cent increase when compared with the 11 month performance of the previous year. The perusal of the other items of the current account reveals that there is a persistent increase in the tourism revenues (despite the effects of Gulf Crisis) and stable performance in the workers remittances. While the tourism revenues have increased by 35 per cent in January-November period, the workers remittances have increased by 6 per cent in the same period. 13. On the capital account, some of its items need a close observation in terms of progress in the recent years. Direct investments, following a sluggish progress in 1980s, probably reflecting the cautious approaches of a gestation period, have started to flow in more speedily in the last couple of years. The inflow of direct investments have amounted to US$683 million as of November 1990, which represent a 11 per cent increase in comparison with 1989. 14. Another item which showed a noteworthy progress in 1990 is short-term liabilities. In this category, during January-November, while the foreign exchange deposits showed a fourfold increase, reaching to US$1.100 million from its US$218 million level in 1989, the credits secured by the commercial banks totalled to US$1.148 million from its US-19 million level in 1989. 15. These developments, when interpreted together with the increased level of inflow of foreign exchange in some of the current account items, probably reflect the increasing awareness of the external agents and individuals to the liberalized environment of Turkey. The recent relaxation of the foreign exchange régime, which enable the foreign entities to circulate and remit freely their foreign exchange assets to a great extent, and the relaxation of the supervision of the capital movements, have increased the degree of attraction of the capital to Turkey. In this context, the Introduction of Turkey amongst the Article VIII countries of IMF, which is a decisive step to convertibility of TL, is the confirmation of Turkey's legislative efforts to liberalise its financial and foreign exchange régime as well as trade. Gulf Crisis and BOP 17. The Gulf Crisis is expected to have certain detrimental effects on BOP. The relations of Turkey with Gulf Countries varying from trade to pipe-line, transportation to certain investments have been adversely effected from the Crisis. Although the preliminary figures are imprecise at this stage, the overall loss in the BOP could be in the proximity of US1.5 billion in 1990. That figure may be tripled for 1991 if the conflict in the Gulf tends to prolong. r # 18. For 1991, the uncertainties stemming from the present situation risks the reliability of former assumptions on BOP. In optimum terms, in consistency with the growth targets for 1991, there may be slowdown in the increase of importation while the current level of export increase could barely be preserved. Import Régime 19. Since the last consultation which was held on 19 September 1988, Turkey has abolished its import licensing system as from 17 January 1990. Thus, the importation of goods other than those prohibited mainly for security and health purposes by special laws is free. However, automatic licensing solely for statistical and surveillance purposes remains in force for all imports. 20. On the other hand, the import guarantee deposit implementation was also abrogated on 17 January 1990. # 21. Between 1988 and 1991, the rates of the customs duties provisionally applied through the import régime have been rearranged and reduced, special attention being paid to the application of lower duties on the goods which are essential for the development of the economy and on the goods which cause price increases in the domestic market. 22. On 17 January 1990, the customs duties and the payments for the Mass Housing Fund are consolidated in a single list. The amounts of the Fund payments have also been reduced or abolished for many products. The main factors taken into consideration when determining these Fund payments concern the substitution of formerly applied quantitative restrictions in order to alleviate balance-of-payments difficulties, the control of excessive price increases, the maintenance of a balance between domestic and external price levels as well as the generation of income for the Mass Housing Fund.
